Liquidity

WHAT IT IS

Two things that get confused. Market liquidity is being able to trade size without moving the price. Funding liquidity is whether the dealers and banks in the middle can finance their positions. The first depends on the second.

WHY IT MATTERS

It explains price moves with no news attached. When markets move on a day with no information, the plumbing is usually what moved — reserve balances, collateral, dealer capacity, quarter-end constraints.

THE COMMON MISTAKE

That liquidity means money supply. Broad money can be ample while dealer balance sheets are constrained and markets are hard to trade. The variables that matter are collateral, capacity and willingness.

WHERE IT BREAKS

There is no agreed way to measure it, which makes it dangerously convenient — any unexplained move can be blamed on liquidity after the fact. A lot of published liquidity commentary is narrative dressed as mechanism. Name the specific series in advance or it is not analysis.
